So the reason I am planning to use "Way 1" is because when I "Add Folder to Library" and I am selecting from "My Music CDs" I want them to be added to the library but not to be copied to the iTunes Music Folder. I also have all my other music which can might contain only one song of an artist (so these are not complete CDs) in the "iTunes Music" Folder. I have "My Music CDs" folder which is complete ripped CDs which can be composed of compilation or various artist, so I am keeping track of that one mannually in my backup drive. Now I have two sets of music folders that I am trying to manage. Let me see if I could explain why I am trying to use "Way 1".
